Microsoft's $190 Billion Bet: Weighing Three Bull Cases Against Three Bear Cases
The business got better and the stock fell more than 20%
Let me start with the conclusion: this is not a broken-business story. It's a price-ran-ahead-of-reality story.
The numbers first. Microsoft's most recent quarter brought in roughly $83 billion in revenue and about $32 billion in net income. That's a 38% net profit margin — after salaries, marketing, taxes, everything. Earnings per share came in at $4.27, and the cloud segment alone, including Azure and AI services, generated nearly $35 billion in that single quarter.
That is not the income statement of a company in decline. If anything, it's improving.
And yet the stock is down over 20% in a year, and close to 30% from its $555 high. I read that as two separate events landing at once. First, the scale of AI capital spending pushed past what the market was willing to sit through. Second, the stock was priced for a nearly perfect future to begin with. In the short run the market is a voting machine. In the long run it's a weighing machine. So today I'm only putting things on the scale.
The number making everyone uncomfortable: $190 billion
Microsoft has guided to $190 billion in capital expenditures for 2026. That's a 61% increase over last year. It spent nearly $32 billion in the last quarter alone, up 84% year-over-year, and there's talk of scaling toward $40–50 billion per quarter.
Two-thirds of that money goes straight into AI hardware — GPUs, custom silicon, servers, networking. And $25 billion of this year's increase exists purely because components got more expensive. Same equipment, higher bill.
Wall Street's demand at this point is simple. Show us the receipts.
Bull case 1: Microsoft sells the picks and shovels
The bull case starts from a point most people skip — Microsoft doesn't have to pick the AI winner.
In the gold rushes of the 1840s and 50s, the fortunes went to the people selling supplies to the miners, not to the miners themselves. Azure sits in that position now. Thousands of startups and Fortune 500 companies run their AI workloads on it. Whoever finds the gold, the tools still get paid for.
The numbers back the story. Azure is growing 40% year-over-year, and the AI portion inside it is running at roughly a $37 billion annualized rate while growing 123%. Bulls argue Microsoft is laying the infrastructure layer of the entire AI economy, and very few companies can credibly claim that seat.
Bull case 2: Copilot could be the biggest upsell in software history
Microsoft owns an asset almost nobody else has: hundreds of millions of people already paying for Microsoft 365.
Now picture Copilot layered onto that — an AI assistant living inside Word, Excel, Outlook, and Teams. Not everyone has to say yes. Even modest conversion across a base that size turns into billions of dollars of high-margin recurring revenue. In software, there isn't much better than high-margin recurring revenue.
Bulls call this the most obvious upsell opportunity in tech, and they'd argue it has barely started.
Bull case 3: Three engines and a $627 billion backlog
Break the company apart and you get this:
- Productivity software: ~$35 billion a quarter (Office, Teams, LinkedIn)
- Cloud: ~$35 billion a quarter (Azure, AI services)
- Personal computing: $13+ billion a quarter (Windows, Xbox, Activision Blizzard)
If one stumbles, the others keep printing cash. That cash funds a $3.64 annual dividend and buybacks. When buybacks happen at a sensible price, the share count shrinks and your slice of the business grows without you lifting a finger.
On top of that sits a commercial backlog of $627 billion in signed contracts. That's not hope; it's money already committed. The final pillar of the bull case is that even if the AI payoff takes longer than expected, this diversified cash machine protects you while you wait.
Bear case 1: The $190 billion may not earn its return
This is the one I weigh most heavily.
Capital spending has to earn a return eventually. You can't let a company deploy capital forever because the story sounds good and shrug when nothing comes back. If Copilot adoption is slower than expected, if enterprise buyers decide AI isn't worth a premium per seat, or if the technology doesn't deliver the productivity gains people assume — all that spending becomes a drag on profits, not a boost.
Free cash flow has already taken a serious hit, because capex hits free cash flow on day one. I've seen the same structure elsewhere: in Amazon's Free Cash Flow Is Negative I argued the accounting distortion can be benign. But benign and wasteful look identical on the cash flow statement for a few years. Return on that capital is what separates them.
Bears say we've watched this movie: hot technology, enormous spending, sky-high expectations, and a reality that lands below the hype.
Bear case 2: Competition is quietly capping pricing power
AWS is still the number one cloud provider. Google is spending just as aggressively and its own models have become genuinely competitive. Open-source models get better and cheaper every month, which chips away at the premium Microsoft can charge for AI tooling. The landscape is getting more crowded, not less.
The bear argument isn't that Microsoft gets destroyed — it's still the overall leader. It's that competition puts a ceiling on prices and a floor under costs. When you're spending $190–200 billion a year, that math only works with pricing power.
Bear case 3: The price may still assume a perfect AI future
This is the cleanest warning for a value investor.
Even after a roughly 30% drawdown, today's price may still assume that everything goes right at once: Copilot takes off, Azure holds 40% growth, margins expand, $200 billion in spending pays off beautifully, and competition never lands a punch. That's a lot of things that have to go right.
The P/E sits around 23. On the surface that's reasonable, and I don't think the multiple itself is expensive. But it's based on current earnings. If AI investment pressures margins or growth slows from here, 23x won't look as cheap as it does today. Cheaper is not the same as cheap.

My take: this is an argument about price, not about the company
Read both sides and one thing becomes obvious — nobody is really arguing that Microsoft is a bad business. The cloud is printing money, AI is embedded in nearly everything they sell, and the balance sheet is close to a fortress.
So the real question isn't whether the company is great. It's whether the price is great.
The risk I weigh most is return on that capital spending. Competition is a slow-moving problem, and valuation is something I control through the price I pay. But where $190 billion goes and what comes back will drive this stock for years. That's why I keep tracking two things specifically: how quickly free cash flow recovers over the next few quarters, and whether Azure's AI revenue holds its growth rate.
And once you're convinced the business is great, there's exactly one job left — deciding what price you'd actually pay.

Q: If the business improved, why did free cash flow get worse? A: Capital expenditures. Capex is deducted from free cash flow immediately but flows through net income gradually as depreciation over several years. That's how you get a gap like $125 billion in net income versus $73 billion in free cash flow. Normally net income running far above cash flow is a warning sign — here the cause is identifiable.
Q: Azure is growing 40%. Why is the market nervous? A: The growth rate isn't the problem; the cost of producing it is. If that growth requires $40–50 billion a quarter, what matters is the return that capital eventually earns. Right now the market can see the spending but not the payback.
Q: Is a 23x P/E cheap? A: A P/E tells you nothing on its own. Take two companies both at 30x earnings — if one grows 30% a year and the other 5%, the expensive one is the 5% grower. Whether 23x is cheap depends entirely on the growth and margin assumptions you plug in.
Q: Should I buy it here? A: This isn't a recommendation — it's the raw material for your own judgment. A great company and a great investment are different things, and price is what separates them. Set your own required return, derive a price from it, and compare that to where the stock trades.
